the PS2 mouse device (under devfs) should be:
/dev/misc/psaux

Take a look at the file /etc/X11/XF86Config-4 (or XF86Config)
and make correction there.

I had the same problem.

This worked for me:

run xf86config
Choose PS/2 mouse (my first mistake was to pick IntelliMouse)
When it asks for the mouse device instead of hitting Enter (my second mistake) enter /dev/psaux and see if that fixes it.

Why mouse1? This means that you got 2 mice connected to your PC.
Normally it is /dev/mouse0.

Actually, the error message says that there is no mouse1 file or directory.
You can easily check it when you look into /dev directory.
